Most tenancies would make it a condition that the tenant retains possession, so you would be in breach of the agreement not to. Wouldn't hurt to let the LL know you have a problem though and are taking the necessary steps .

Seems simple to me:
If the tenancy agreement allows sub letting and they are there with the tenants permission there's no issue.
if they are there with the tenants permission and sub letting isn't allowed the landlord takes action against the tenant
If they are there without the tenants permission, it is down to the landlord as the squatters are preventing them adhering to their contract to give the tenant full use of the property.

I know of a local tenant of the EA who grazes riverbanks, the tenant insisted that the EA take action to remove traveller ponies from the land as they prevented them from getting all they had paid for, cost the EA many times the annual rent.

I would suspect, the real issue is that the tenant has taken on sub tenants who are paying him. The landlord has objected and the tenant is claiming they are squatters.
From the Landlords view it is a very dangerous position since if the sub tenant stays too long he can gain rights over and above an average tenant.
However I think the Landlord should force the tenant to evict them.
